    Instruct User1 to use a mobile phone to complete the registration process
    Instruct User1 to use the a one time password to complete the registration process

    If I had to choose these are likely the answer, you don’t need the app password to complete the registration process, that is generated only so you can use it to sign into Outlook and other Microsoft applications which don’t support MFA. (Yes MS now has Modern Auth which you can enable so Outlook 2013 and 2016 will support MFA but thats not mentioned here).

    User1 will use the mobile to receive the one time password to complete the registration process.

    I think this should be:

    1) enable mutli-factor authentication
    2) instruct the user to use a mobile phone to complete the registration process
    3) create an app password

    I agree with rinie on the steps.

    Enable MFA for end user(s): first we need to enable MFA for one or more Office 365 users;
    Send e-mail to end users to notify them about MFA: next, we send users an e-mail notifying them about MFA;
    Have a user sign-in and complete the registration process: once we have enabled the account(s) for MFA, users can sign-in and complete the registration process;
    Configure app passwords for non-browser apps: after the registration process has been completed, users can setup application passwords for non-browser apps such as Outlook or Lync. This is required because these apps do not natively support MFA and users will be unable to use them unless an app password is configured.

    An app password is required for Outlook client 2013 and older but is created after MFA registration.
